Introduction
| This FPIF Pricing Model serves two purposes: | |
| 1) Assists in the development of an objective FPIF position | |
| 2) Assists in the negotiation of FPIF contracts |
In order to develop an objective position, utilize the "Ceiling Build-Up Analysis" tab. The instructions on how to use the tab are found within the tab either in blue font or in a comment box. (Hover over the “comment indicator” (red triangle) in the upper right corner of a cell to read the associated comment box.) Upon entering the required data, the model will generate the ceiling amount, ceiling percentage, over/underrun share ratios, and a graph of the FPIF position. This FPIF Pricing Model utilizes a cost build-up approach to develop the FPIF arrangement. Therefore, you will develop Target Cost, Cost at the Point of Total Assumption (PTA, which in this approach is equivalent to the pessimistic cost), Target Profit, and Profit at PTA in order to derive the share ratios, ceiling amount, and ceiling percentage.
This model includes a "Risk Analysis (Optional)" tab that provides insight into the likelihood that the Contractor will underrun the PTA. To use this function, you will enter the most optimistic cost (MOC) and profit at the MOC in the "Risk Analysis (Optional)" tab. This will aid you in negotiations when the Contractor is advocating for a very high ceiling percentage. The premise is that while each individual pessimistic cost position for each cost element might be possible, it is unlikely the worst case scenario will happen for every cost element, concurrently. The model calculates the risk adjusted position by running the optomistic cost, target cost, and pessimistic costs through a triangular probability distribution to determine the likelihood that the Contractor will underrun a certain cost position. The Risk Graph compares the results of your original analysis to the risk adjusted analysis. Please note the limitations of the analysis as stated in the blue text instruction in the "Risk Analysis (Optional)" tab.
The "FPIF Grapher" tab is used to compare up to three positions on one graph. This provides for a quick visual depiction of how the FPIF arrangements look compared to one another. In addition, it has the capability of graphing a cost point on the FPIF line and calculating the profit and price at that cost point.

| Cost Element | Target Cost | ||
| CLARK, ANTHONY R CIV USAF AFMC HQ AFMC/PKF: In cells B4 though B14, input the objective target cost for each of the cost elements. The objective target cost for each cost element will come from the Tech Eval, the DCAA Audit Report, DCMA FPRA/FPRRs, Government Negotiation Team's judgment, or other similar artifacts. The total objective Target Cost position will automatically sum in cell B16. | Overrun Factors |
CLARK, ANTHONY R CIV USAF AFMC HQ AFMC/PKF: Enter Overrun factors to derive overrun dollars (PTA dollars/ Pessimistic Cost dollars).
Judgment call. Try to obtain input from those who performed the technical evaluations. Remember, pessimistic costs may be greater than proposed costs for certain elements of cost.
In cells C4 though C14 input the most likely pessimistic cost position percentage for each of the cost elements. (The pessimistic cost percentages are in comparison to the target cost positions.) The pessimistic cost position percentages should not represent "end of the world" worst case scenarios. Rather, these cost position percentages represent outcomes that are possible, although not likely. The pessimistic cost position percentage for each cost element may be derived from the Technical Evaluation (tech eval), the DCAA Audit Report, DCMA FPRA/FPRRs, or other similar artifacts, or based on the Government negotiation team’s judgment. The model will automatically generate the pessimistic cost dollars in Cells D4 though D14 using the pessimistic cost position percentage entered for each cost element. The PTA or total pessimistic cost will automatically sum in cell D16.
Depending on how your tech eval or other artifacts are drafted, you might have to add the pessimistic cost position % to 100% to derive the factor. For instance, if the tech eval states that the pessimistic cost position would be a 6% overrun of target cost, you would need to input 106% into the model.

CLARK, ANTHONY R CIV USAF AFMC HQ AFMC/PKF: Judgment call, if you have an aggressive but achievable target cost position, it may be appropriate to use a 20/80 share ratio for the underrun. This makes sense on production efforts where previous efforts have been FFP and Contractor benefited from entire cost underrun. As you make judgmental concessions during negotiations, it may be appropriate to increase the government’s underrun share. The easier it is for the Contractor to meet the target position, expect to see a higher Gov underrun share.

Risk Analysis (Optional) This tab takes the Optimistic Cost (which is determined by entering underrun factors in Cells C29-C39), the Target Cost, and the Pessimistic for each Cost Element and analyzes those numbers through a Triangular Probability Distribution to calculate the likelihood that the Contractor will underrun the Point of Total Assumption (PTA). The likelihood that the Contractor will underrun the PTA is displayed in Cell B55. Then, the user will input a probability into Cell B59 . This probability will calculate a PTA with the likelihood that the Contractor will underrun being the value input into Cell B59 . To start, it is advisable for the user to input 99.99% into Cell B59 and note the difference between the new Risk Adjusted PTA (Cell D59) compared to the PTA calculated from the Input Tab (Cell D55) . Lastly, to build the Risk Adjusted FPIF line, the user must input the profit rate for the optimistic cost into Cell B42.
The user should feel free to try different inputs into Cell B59 to see the impact to the new PTA (Cell D59). However, if the ceiling in Cell D28 of the "Ceiling Build-Up Analysis" tab is less than 115% then you might not be able to adjust Cell B59 without yielding a negative Government overrun share ratio in Cell D64. In those cases, the user should not use the "Risk Analysis (Optional)" tab.
| This tool can be used in negotiations to gain insight into the likelihood that the Contractor will underrun the PTA cost line generated based on a specified incentive arrangement. Note: there is no expectation that the risk adjusted PTA will be utilized in either an Objective position, a Negotiation offer, or a final negotiated position. The purpose of developing the risk adjusted PTA is to help the user better understand the extent of risk a given FPIF incentive arrangement imposes on the contractor. This approach is not as mathematically scientific as performing a Monte Carlo simulation. However, it produces a result which is adequately reliable for its intended purpose. | |||||||||||||

CLARK, ANTHONY R CIV USAF AFMC HQ AFMC/PKF: Enter Factors to derive underrun dollars. Judgment call. Try to obtain input from those who evaluated the proposal. Remember, optimistic (best case) costs will be equal to or less than Target (objective) cost estimates.
Depending on how the technical evaluation is drafted you might have to take the tech eval position and subtract it from 100% to get the factor position. For instance, if the tech eval position suggests a 6% decrement to the objective position then the underrun factor should be 94% (100% - 6%). If your technical evaluation provided low, objective, and high positions, calculate the underrun factor using the formula (low position/objective position).
The underrun position should be a value less than 100%. If no underrun is anticipated for a specific cost element, the user should enter 100%.
