DESCRIPTION/SPECIFICATIONS/WORK STATEMENT

C. 1 Statement of Work

SECTION C

STATEMENT OF WORK

I. INTRODUCTION

The Employee Retirement Income Security Act of 1974 (ERISA) established Pension Benefit Guaranty Corporation (PBGC) as a federal corporation to encourage the growth of defined benefit pension plans, provide timely and uninterrupted payment of pension benefits, and keep pension insurance premiums at a minimum. Defined benefit pension plans promise to pay a specified monthly benefit at retirement, commonly based on salary and years on the job. PBGC, a wholly owned United States Government corporation, administers the insurance program and termination process for most private-sector defined benefit pension plans that are tax-qualified under the Internal Revenue Code. PBGC is headed by a Director who reports to a board of directors consisting of the Secretaries of Labor, Commerce, and Treasury, with the Secretary of Labor as Chairman. General tax revenues do not fund PBGC. PBGC collects insurance premiums from employers that sponsor insured pension plans, earns money from investments and receives the assets of the pension plans it terminates.

PBGC maintains two separate investment funds. The Revolving Fund (valued at approximately $25 billion as of 09/30/2016) receives all premium payments and is invested solely in “book-entry” U.S. Government securities held at the U.S. Treasury.

The Trust Fund (valued at approximately $63 billion) receives assets from terminated plans.

Trust Fund assets can be more flexibly invested than Revolving Fund assets, such that possible asset classes include equities and investment grade debt obligation. However, both have the same investment objectives.

LDI Investment Management Services

The LDI investment manager (hereinafter referred to as contractor) shall provide active fixed income liability driven investing (LDI) investment management services for revolving fund and trust fund assets that will, over at least a full market cycle and at most throughout a full glide path cycle to a fully funded status, provide investment execution services which will hedge either all or a portion of PBGC’s liabilities. The investment execution (or management) services may be provided in multiple mandates or portfolios and may be designed to provide a total rate of return, which exceeds the benchmark of the respective portfolio, consistent with appropriate levels of risk or to provide a close tracking of a designated liability benchmark. The LDI investment manager shall also provide technical advisory services to design, evaluate, and monitor the LDI glide path program.

Currently, investments for the Revolving Fund assets shall be invested solely in “book-entry” U.S. Government securities. U.S. Treasury bills, notes, bonds, strips, and TIPS are permitted.

Derivatives are not permitted. PBGC seeks to hire an investment firm(s) to fill the role of advisor of the fixed income assets in the Revolving Fund. Portfolio trades (buys and sells) are communicated to and effected by PBGC’s Corporate Investment Department (CID). The market price is fixed and no custodian is involved, since these are not open market trades. The

PAGE 17 OF 100 PBGC01-RP-17-0014

combined limitations of Treasury-only issues, their book-entry transaction mechanism and the CID trade execution function apply only to the PBGC Revolving Fund assets. Therefore, low turnover cash bond index plus mandates are appropriate for the revolving fund mandates. PBGC expects the award allocations to range from a minimum of US $2 billion to a maximum of $25 billion for each manager selected, but makes no guarantees as to the size of any award. These allocations may change over time due to the investment results generated by the contractor and the needs of PBGC.

Unlike the Revolving Fund, where trades are implemented through PBGC’s Corporate Investment Department, the assets in the Trust Fund shall be actively managed by the investment firm. PBGC intends to add to its roster of fixed income managers in the Trust Fund. PBGC anticipates hiring multiple managers capable of managing fixed income assets across multiple fixed income LDI mandates or strategies as well as provide technical advisory services to design and monitor an LDI glide path process. Award allocations will vary based on the investment skill and ability of the managers to meet the needs of this contract. PBGC expects the award allocations to range from a minimum of US $250 million to a maximum of $7 billion for each manager selected, but makes no guarantees as to the size of any award. These allocations may change over time due to the investment results generated by the contractor and the needs of

PBGC.

Investments of Trust Fund assets for this mandate may include fixed income and derivative products that are obligations of both domestic (U.S.) and non-U.S. issuers. The contractor shall exercise best efforts to select securities suitable and appropriate to the PBGC's mission. Diligent effort shall be exercised to avoid the purchase of a security where the PBGC is likely to terminate the issuer’s underfunded pension plan.

II. SCOPE OF WORK

The contractor shall be responsible for providing Liability Driven Investing (LDI) investment management services including active investment management and related services for fixed income portfolios and technical advisory support services. The investment mandates or portfolios shall be invested in one or more of the five Trust Fund fixed income strategies and two Revolving Fund fixed income strategies and in one of the three major categories of LDI investment management services as outlined below1:

1) Active fixed income asset management for LDI mandates benchmarked against standard market indices, such as (but not limited to) Bloomberg/Barclays Long Government, Long Credit, Treasuries, TIPS and STRIPS indices or sub-components thereof and blends of these indices or sub-components thereof, will include;

Trust Fund Strategies:

• Treasuries (includes STRIPS)

• TIPS

• Long Duration Fixed Income

1 In the event of a Policy change that would allow Revolving Fund assets to be invested in the other LDI investment management strategies the scope of work would include these services, however, the contract(s) would be modified to include new pricing proposals.

PAGE 18 OF 100 PBGC01-RP-17-0014

Revolving Fund Strategies:

• Treasuries (includes STRIPS)

• TIPS

2) Active fixed income asset management of highly customized long duration mandates benchmarked to PBGC’s liabilities will include;

Trust Fund Strategies:

• LDI Custom Liabilities

3) Development and implementation of a completion portfolio mandate that effectively fills in the gaps in the liability hedge for PBGC, such as, a completion portfolio or overlay will include;

Trust Fund Strategies:

• Completion, Overlay and other LDI strategies

Objective

The investment objectives are to:

• Construct portfolios of fixed income assets to earn superior returns which exceed the portfolio benchmarks of these strategies and to provide a close tracking of the designated liability benchmark, consistent with the risk parameters outlined in the investment guidelines for the respective portfolios; and

• Develop, design, implement and monitor strategies that minimize the financial risk exposure arising from a mismatch of assets and liabilities and implements a de-risking strategy that will achieve a more predictable and improving funded ratio over time through to an anticipated fully funded status.

Activities

The contractor shall use a highly structured investment process which may incorporate, but is not limited to, the following elements in the investment decision making process:

• Establishing an interest rate forecast for short term and long term time periods

• Conducting yield curve analysis

• Determining the proper maturity and duration allocations

• Performing sector analysis and making sector investment decisions

• Conducting credit analysis of issuers

• Selecting securities within the realm of permissible investments described in the PBGC investment guidelines

The contractor shall evaluate potential investments using disciplined, thorough investment analysis and due diligence. Assets shall be managed with full discretion, in accordance with the policies, of PBGC, and the strategies and objectives mutually agreed upon between the contractor and PBGC. Investment guidelines will be negotiated between PBGC and the contractor subsequent to contract award. After the guidelines are negotiated, PBGC shall deliver them in final form to the contractor.

PAGE 19 OF 100 PBGC01-RP-17-0014

PBGC shall provide the Contractor, at an agreed upon frequency, PBGC’s Benefit Payout Projection for Single Employer Trusteed Plans. This benefit payout projection forecasts PBGC’s liability cash flows for trusteed plans and represent the liabilities which the contractor will analyze, evaluate and consider in the development of the designated investment strategy.

The contractor shall employ the investment philosophy, styles and strategies for which it was retained, unless otherwise directed by the PBGC. PBGC, under this contract and not separately priced, shall receive and have access to any of the contractor's internal or external investment, market and economic research training materials and support capabilities and services in the performance of PBGC's investment responsibilities. These materials and services do not include proprietary models or information unique to the contractor's investment process.

The contractor shall maintain close contact with PBGC’s Corporate Investments Department and serve as a resource of economic and investment information and research. The contractor shall keep PBGC fully informed of the rationale for investment decisions and changes in the portfolio under its management. Under this contract, PBGC, at its discretion, may utilize other investment advisory services offered by the contractor.

The contractor shall be responsible for immediate notification to the PBGC of significant changes in personnel, ownership, resources, or firm direction. The contractor shall discharge its duties under this contract solely in the interest of the PBGC with the care, skill, prudence, and diligence under the circumstances then prevailing that a prudent man acting in like capacity and familiar with such matters would use in the conduct of an enterprise of like character and with like aims. Moreover, the contractor shall utilize best practices of the investment industry, such practices to include but not limited to the standards issued by the Chartered Financial Analyst Institute.

The contractor shall provide PBGC with immediate notification of any potential issue that could hinder the contractor’s ability to trade with full discretion on behalf of PBGC. The contractor shall maintain appropriate operational separation (i.e. a Chinese Wall) between trading and investment duties on behalf of PBGC portfolios and any engagement such as creditor committee representation which could affect the contractor’s full discretion to buy or sell in the marketplace.

The contractor shall work closely with PBGC’s custodian bank to facilitate the efficient and timely recording of purchases, sales and other activity, reconcile securities and cash balances and provide information necessary to calculate performance results. PBGC will delegate its proxy voting authority to the investment manager. The investment manager shall maintain records of its votes and report the results, at least annually, to PBGC.

Educational Conferences

Contractor shall provide up to six (6) slots in any educational conferences it may offer to clients as part of the normal contract cost. This opportunity would include the cost of related meals offered as part of the formal conference program. Non-training or non-educational activities

PAGE 20 OF 100 PBGC01-RP-17-0014
