Explanation Sheet
| Warranty Cost Effectiveness Analysis Requirements | Explanation |
| Army Regulations require that any Army acquisition organizations considering the purchase of a warranty must first determine the cost-effectiveness of the warranty (AR 700-139 and AR 11–18). A Cost-Effectiveness (C–E) analysis is required to determine the value of the potential benefits received in comparison with the contract cost of the warranty plus the Army’s cost of administration and execution. A Warranty Cost Effectiveness Analysis estimates and compares the Government costs to maintain and support a weapon system under a “Warranty” (including the costs of the warranty and any one time and recurring costs to setup and manage the warranty program) versus the costs associated with not having the warranty. The No-Warranty alternative can be a repair contract on a time and material (T&M) basis or an Organic repair. |
| Warranty Length - |
| If the warranty coverage starts when the Government signed the DD250 at delivery and fielding is 3 months after the delivery; then the 2 years of warranty is actually has an effective coverage of 1 years and 9 months. When calculate no warranty alternative use 1 years and 9 months of failures data |
| Prior to the contract award, the requiring activity shall provide a validated Warranty Cost Effectiveness (C-E) Analysis for all priced warranties to the contracting officer. The CECOM G8, Cost and Systems Analysis (CSA) Division has the capability of performing and validating this Analysis. This Division also has extensive experience reviewing/performing these warranty analyses prior to validation. To facilitate this role, the CSA Division has compiled the following template that outlines some of the critical data elements necessary to perform this analysis. | Estimate Repair Cost |
| If there is no data for the no warranty alternative repair cost assume 65% of the unit price. This represents an upper bound for the repair costs, higher ratio is beyond economic repair |
| Spare Requirement |
| If the TAT for the warranty repair is 24 hrs and the TAT for no warranty repair is 72 hrs; the Government has to purchase additional initial depot level spares and also pay for cost of holding and managing those spares. |
| The data required for a warranty cost effectiveness analysis align with three major categories of information: Program and Hardware, Warranty Considerations, and No-warranty Considerations. The sources for the analysis input data are dependent upon the details outlined in the warranty proposal and are described in the table below. The specific data elements required for the analysis are outlined in the table on the following page. | Cost paid to the contractor for warranted repairs - Cost Category: | |
| 1.) Repair parts | 6.) Site Activation | |
| 2.) Spare Parts | 7.) Training | |
| 3.) Repair Labor | 8.) Transportation/Shipping | |

Economic Analysis
4.0 Economic Analysis
a.) A Net Present Value Economic Analysis (EA) was used to compare the costs of repairing the failures by the time and materials repair on a unit by unit basis versus purchasing the warranty from the contractor, BAE Systems. The EA is a time value of money concept; it simply means a dollar today is worth more than a dollar in the future. Since purchasing the three years of warranty extension at the beginning of the repair cycle, the analysis has to consider not only how much the alternative repair costs during the life of the system but also when the expenditures will be made.
b.) A .9% discount rate was used to compute the present value and is updated and published annually by the OMB (Office of Management and Budget, Circular No A-94 3 year real interest rates).
c.) A mid-year discount rate was used for the present value computations because it is the average period of time period when the repairs occurs.
| Economic Analysis/Net Present Value | |
| The Real Treasury Interest Rate is adjusted for inflation ( From OMB, circular No A-94 ) | |
| Net Discounted Present Value = Discounted Cost with Inflation included | |
| PV=1/(1+i)^n | Use Mid Year |
| PV=1/(1+i)^n-.5 | (Due to Repair is all year round) |

devon.morrese: If the item is potentially repairable, I would recommend using $E$55 instead of $E$6 in this row. You may also need to add in $E$59 depending on if the repair price given is organic or contractor repair and who is expected to do the repair for those items not covered by the warranty.
